The luxury goods sector is facing a significant challenge as Chinese consumer confidence continues to dwindle. Hannah Gooch-Peters, portfolio manager at Sanlam Investments, is exercising caution when it comes to investing in high-end brands like LVMH.

A Perfect Storm for Luxury Brands

Gooch-Peters attributes the sector’s struggles to a combination of factors, including missteps in execution and exceptionally high valuations. As a result, shares of L’Oreal and LVMH have plummeted by 20% and 10%, respectively, over the past six months. Peers like Estee Lauder and Gucci-owner Kering have also experienced significant declines.

LVMH’s Q4 Sales Slump

LVMH’s fourth-quarter sales fell 3% compared to the same period last year, with revenue in Asia, excluding Japan, dropping 16%. The company’s CFO cited Chinese consumer confidence as a major contributor to the decline, which has reached Covid-era lows.

A Margin of Safety Needed

Gooch-Peters emphasizes the need for a larger margin of safety before investing in luxury stocks. She believes that the sector requires a significant improvement in Chinese consumer confidence before it can regain momentum.

A Bright Spot: CME Group

One stock that has caught Gooch-Peters’ attention is CME Group, a leading derivatives marketplace. Sanlam Investments acquired shares in the company last June, drawn to its impressive operating margins, solid balance sheet, and sustainable cash flow stream.

Barriers to Entry Remain High

Gooch-Peters believes that CME Group’s dominance in interest rates and futures derivatives, combined with its massive liquidity pool in U.S. Treasury futures, creates extremely high barriers to entry for competitors. This has allowed the company to maintain its position as a market leader.

As the luxury goods sector continues to navigate the challenges posed by Chinese consumer confidence, investors would do well to exercise caution and seek out opportunities with strong fundamentals and sustainable growth prospects.
